The Company’s results of operations have been adjusted to reflect as a discontinued operation for all periods presented the Company’s exit of its business operations in China, which plans were announced in December 2013. The Company’s results of operations of its brands sold in retail channels, including retail brands acquired in the TCG acquisition, are included in the “Consumer” segment, and the results of operations of the brands sold in professional channels acquired as part of the TCG acquisition are included in the “Professional” segment.


Impact of Foreign Currency Translation - Venezuela Currency

In the first quarter of 2014, the Venezuelan government enacted changes to its foreign currency exchange rate regulations, which expanded the use of its existing exchange rate mechanisms and created another mechanism, SICAD II. In the second quarter of 2014, the Company began to participate in the SICAD II market, which had an average transaction rate to the Company of approximately 53 Bolivars per U.S. Dollar (the “SICAD II Rate”). Based on the Company’s assessment of factors, including its legal ability and intent to continue to participate in the SICAD II exchange market, the Company determined that it was appropriate to utilize the SICAD II Rate to translate Revlon Venezuela’s balance sheet as of June 30, 2014. As a result, the Company recorded a foreign currency loss of $6.0 million in the second quarter of 2014 due to the required re-measurement of Revlon Venezuela’s monetary assets and liabilities as of June 30, 2014.

During the second quarters of 2014 and 2013, Revlon Venezuela had net sales of less than 2% and 1%, respectively, of the Company’s consolidated As Reported net sales. The As Reported net sales in Venezuela in both periods were translated at the average exchange rate, which was the official rate of 6.3 Bolivars per U.S. Dollar. The use of the SICAD II Rate in lieu of the official rate to translate Revlon Venezuela's financial statements will have a negative impact on Revlon Venezuela’s results of operations going forward.

Consumer Segment

Consumer segment net sales increased 1.2% to $367.3 million in the second quarter of 2014 as compared to Pro Forma net sales of $363.1 million in the second quarter of 2013. Excluding the impact of foreign currency fluctuations (“XFX”), net sales during the second quarter of 2014 increased 2.5%, primarily driven by higher net sales of Revlon color cosmetics and Revlon ColorSilk hair color, partially offset by lower net sales of Almay color cosmetics. The Consumer segment also includes the results of retail brands acquired in the TCG acquisition, which represented $17.5 million of As Reported net sales in the second quarter of 2014 and $18.4 million of Pro Forma net sales in the second quarter of 2013.

Consumer segment profit in the second quarter of 2014 was $82.4 million, as compared to Pro Forma Consumer segment profit of $85.3 million in the second quarter of 2013. On an XFX basis, Consumer segment profit during the second quarter of 2014 decreased 2.0%, primarily due to $11.7 million of higher advertising expense to support the Consumer brands, partially offset by higher gross profit primarily due to higher net sales, as discussed above.


Professional Segment

Professional segment net sales for the second quarter of 2014 were $130.6 million compared to Pro Forma net sales of $121.1 million in the second quarter of 2013. On an XFX basis, net sales during the second quarter of 2014 increased 6.7% primarily due to higher net sales of American Crew, Revlon Professional and Creme of Nature products in the second quarter of 2014, as compared to the second quarter of 2013.

Professional segment profit in the second quarter of 2014 was $31.4 million, as compared to Pro Forma Professional segment profit of $22.2 million in the second quarter of 2013. On an XFX basis, Professional segment profit during the second quarter of 2014 increased 41.9%, due to higher gross profit primarily as a result of higher net sales, as discussed above.

United States

Total Company net sales in the U.S. in the second quarter of 2014 were $255.2 million, compared to $247.0 million of Pro Forma U.S. net sales in the second quarter of 2013, an increase of 3.3%. Within the Consumer segment, the Company had higher U.S. net sales of Revlon color cosmetics, Revlon ColorSilk hair color and SinfulColors color cosmetics, partially offset by lower U.S. net sales of Almay color cosmetics in the second quarter of 2014. Within the Professional segment, the Company had higher U.S. net sales of Creme of Nature and CND nail products, as well as higher net sales from contract manufacturing services, partially offset by lower U.S. net sales of CND Shellac in the second quarter of 2014.

International

Total Company International net sales in the second quarter of 2014 were $242.7 million, compared to $237.2 million of Pro Forma International net sales in the second quarter of 2013. On an XFX basis, net sales during the second quarter of 2014 increased 3.8%. Within the Consumer segment, the Company had higher net sales in Venezuela of Revlon ColorSilk hair color, Revlon color cosmetics and other beauty care products. Results in Venezuela benefited from the increased availability of U.S. Dollars to import finished goods for sale in Venezuela in the second quarter of 2014, as compared to the second quarter of 2013. Within the Professional segment, the Company had higher net sales of Revlon Professional, CND Shellac and American Crew throughout most of the International region, partially offset by lower net sales of Orofluido throughout most of the International region.


Total Company Results

Total Company Adjusted operating income in the second quarter of 2014 was $67.4 million, compared to Pro Forma Adjusted operating income of $66.6 million in the prior year period, an increase of 1.2%. Total Company Adjusted EBITDA in the second quarter of 2014 was $93.7 million, compared to Pro Forma Adjusted EBITDA of $90.8 million in the prior year period, an increase of 3.2%. Non-recurring items excluded from these Adjusted results in the second quarter of 2014 include a charge of $4.1 million for restructuring and related actions and $0.7 million in acquisition and integration costs related to the TCG acquisition. Non-recurring items excluded from Pro Forma Adjusted EBITDA and Pro Forma Adjusted operating income results in the second quarter of 2013 include an $18.1 million gain from insurance proceeds related to the June 2011 fire that destroyed the Company’s facility in Venezuela, a $4.5 million charge for estimated costs to clean-up the Venezuela facility, and a charge of $3.7 million for restructuring and related actions. The increase in Adjusted operating income and Adjusted EBITDA was primarily due to higher gross profit as a result of increased net sales, partially offset by an increase in advertising expenses within SG&A expenses. In addition, Adjusted operating income and Adjusted EBITDA were negatively impacted by foreign currency fluctuations of approximately $1.0 million.

Adjusted income from continuing operations, before income taxes, was $43.8 million in the second quarter of 2014 compared to Pro Forma Adjusted income from continuing operations, before income taxes, of $43.0 million in the prior year period, an increase of $0.8 million, or 1.9%. Adjusted income from continuing operations, before income taxes, excludes the $6.0 million foreign currency loss related to the re-measurement of Revlon Venezuela’s balance sheet, as discussed above.

On an As Reported basis, net income in the second quarter of 2014 was $18.1 million, or $0.34 earnings per diluted share, compared to net income of $24.7 million, or $0.47 earnings per diluted share, in the same period last year.

Cash Flow for the Six-Month Period

Net cash (used in) provided by operating activities in the first six months of 2014 was $(6.4) million compared to $11.3 million in the same period last year. Free cash flow used in the first six months of 2014 was $(19.5) million compared to $(0.4) million of free cash flow used in the same period last year. The first six months of 2014 as compared to the same period last year had increased cash used in operating activities of $17.7 million as a result of unfavorable changes in working capital, including: (i) approximately $24.0 million in restructuring and other payments related to the Company’s exit of its China operations; (ii) higher interest payments; and (iii) payments of acquisition and integration costs related to the TCG acquisition; partially offset by cash provided by operating activities related to the operations acquired in the TCG acquisition.

Adjusted income from continuing operations, before income taxes, excludes the impact of the Non-Recurring Items, as well as loss on early extinguishment of debt and the foreign currency loss related to the re-measurement of Revlon Venezuela’s balance sheet.

The Company excludes the Non-Operating Exclusions and the Non-Recurring Items, as applicable, in calculating non-GAAP measures because the Company's management believes that some of these items may not occur in certain periods, the amounts recognized can vary significantly from period to period and these items do not facilitate an understanding of the Company's operating performance.

Free cash flow is defined as net cash provided by operating activities, less capital expenditures for property, plant and equipment, plus proceeds from the sale of certain assets.
